This is still Ubuntu bug #325706 [1] and still not fixed on their side. 
You could try modifying /etc/dbus-1/system.d/xorg-server.conf: Copy & 
paste the last three "<allow ...>" lines and replace "display1" with 
"display100" in the pasted lines. Please note that I still cannot test 
whether this actually works.

This is still Xephyr bug #19365 [2] and still not fixed upstream (and 
probably won't be for a long time unless somebody steps up to do the 
work). You could try changing the configuration of your regular X server 
to use the old "kbd" driver instead of "evdev".
Alternatively, don't use sugar-emulator, but run it as a "real" session. 
On my DebXO installation, I'm using the following as ~/.xsession:
